Why does AVG antivirus not work when in XP is in restore mode?

I imagin you mean SAFE MODE: This KB article discusses the several Safe Boot options that Windows supports. These options load a minimal set of drivers. You can use these options to start Windows so that you can modify the registry or load or remove drivers. So the behaviour is by design, it lets you work with a minimal set of drivers and Apps to allow trouble shooting, quite often an anti virus programme can be the cause of some boot problems so they are disabled in safe mode to allow you to make changes. http://support.microsoft.com/default.aspx?scid=kb;
