How did such a tiny area of land become a principality? What stops any regular joe who own an area of land declaring himself an independent state? And why is (or was I should say) Prince Rainier not King Rainier? Is this confusing to anyone else?

Don't know about the first part of the question but you've already answered the second part yourself.  It is a principality, hence Prince Rainier.  If it was a kingdom  he would have been King Rainier, no?
Monaco was originally recognised as a separate state by the Treaty of Peronne in 1641. There have been successive treaties since then, the latest signed in 2002.

If there is no heir then the Principality will return to French rule -thus Rainier change the laws of sucession so now Caroline and Stephanie can become rulers (if necessary) that is if Albert dies without leaving an heir.
