Can you shrink files without losing quality to make them fit onto a vcd?
I have an .avi file that is 698mb in size but when i use nero to put it on a vcd it exceeds the 700mb limit.
Does this mean i can never put it on vcd??

Could you not put it on a dvd? I don't know for sure if you can shrink it or not, but I think it's unlikely that you could...
the process for creating a VCD adds additional files, so if you want to have a vcd that you can play in a DVD player then reduce the size of the avi file by recompressing it with reduced picture size or lower audio bitrate. If you just want to save it and play it on your PC, just burn it as it is.

i have some 800mb cd's but for some reason, nero still thinks they are 700mb!!
Can you change the size in the preferences?

Change the red-marker to 90 mins, maybe?
