Headlights fogging up...

Obviously water is in there but is it better to attempt to dry out and seal or drill some holes in the back so the dampness clears by air flow? Any advice?

No... double no! The problem is water in the first place... don't add more. In fact, the first step is to assure more water doesn't get into the assembly.
A couple of things... (I'm in the U.S. but most headlight assemblies are similar, depending on vintage) if you can disassemble the holders and exterior lens from the actual lamp, then dry it thoroughly... a hairdryer works well. Then, using a clear silicone sealer, lightly caulk the seams where it fits together.
It's possible the interior of the lens is clouded with grit or other oxidization. If so, while you have them apart, clean them thoroughly with a commercially available lens restorer such as 3M Headlight Lens Restoration System 39008... here in the U.S. the kit is $15 (US) and takes 4 steps to clean the lens but also provides a sealer. There are others of course.

what vehicle is it ?
Nice to hear from the US Clanad,just as a point of interest we sell/service Corvettes here,we often get condensation in the headlamps, GM wont honour any warranty regardless of the age of the vehicle, GMs official line is as England is an island you are never further than X amount of distance (i believe 80miles) from the coast so its to be expected !!!! try explaining that to the customer of a £60,000 car...

As tony says. I had this problem two years ago (evident as the weather got colder). The large plastic cover (with integral rubber seal) that clips over the rear of the headlamp unit wasn't fitted properly, allowing moist air into the unit..
I dried inside the headlight unit (hair dryer), fitted the cover back properly and.....no problem since. (Check that the gasket is intact).
